I need a little advice if any body can help, over the last year or so we have been link exchanging with sites that have common grounds with our own.

Do search engines rank you better if you stay with in your own categories.

I don't think you just have to stick with your category some pages are so obscure that it is hard to find the same topic anywhere else. A text link is a vote for the page you are linking to thus passing rank (if you have some to pass on). Now I personally think that theme oriented and one way especially way much more than exchanging with someone. The reason behind this is that you have enough valuable information for someone that he is recommending you to someone without you having to do something in return or even in some cases knowing about it. It is almost like you telling your friend to go to a certain mechanics shop. You feel safer than if you would have looked it up in the yellow pages thus higher value.

Search engines do rank links from related content sites more than other links. Search engines see them as natural links. Keep doing what you are doing.

Two different things are possible.

If you focus on links within your niche/community you can get much better search engine results than from getting links from sites outside your niche. You might not be getting much PR from those links but your website should start to rank better.

For your limited niche focusing on links from other watch repair/antique site would be the best strategy.
